When deciding whether to fund a corporation with debt or equity, it is important to compare the after-tax cost of debt and equity.
For debt, the corporation gets a tax deduction for interest expense. While the shareholder will be taxed on the interest income at ordinary rates, the shareholder is not taxed when the corporation repays the principal of the loan.
For equity, the corporation does not get a tax deduction when it pays dividends. The shareholder, however, may be taxed at preferential rates on the dividend received (if the shareholder is an individual) or may receive the Dividends Received Deduction (if the shareholder is a corporation).
